An online search of "online loan" returns a list of low-interest personal loans along with no-credit-check loans that have high rates of interest. This latter option might not be available in many states, if not for"rent-a-bank" business model "rent-a-bank" commercial model.
This lending method involves firms that use financial technology to collaborate with banks to offer loans with rates of triple-digit percentages to customers who might not be eligible for lower-interest loans.
Although they're most well-known on the internet, you can also encounter rent-a-bank loans in retail stores and auto repair shops, as well as pet stores, says Lauren Saunders, associate director at the National Consumer Law Center, which represents consumers and against rent-a-bank loans.
States have attempted to limit high-interest lending by setting rates of interest, however the rent-a-bank model permits loans that have APRs of 150% or more that can be accessed by people across the country. Researchers and consumer advocates say such loans could leave borrowers with lengthy debt that's hard to repay.
How do bank-rental loans function?
The majority of states have laws that limit the maximum interest rate that lenders are allowed to charge, but there are exceptions by banks Saunders says.
That means when states lowers its maximum interest rate, nonbanks like payday lenders are often affected, but banks that issue high-cost loans are not. Currently, the state rates range between 17% and 59% for two-year $2,000 loans according to the NCLC. The median APR is 32 percent.
For example, Washington state limits interest rates on two-year $2,000 loans to 29%. However, those who are have the option of getting a loan that has 100% APR.
If a company in the field of financial technology, or online lender, would like to provide costly loans to people across the country they work with a bank, rather than lending under individual states' rate caps, like the nonbank lender would.
Thus, the expression "rent-a-bank" is a reference to the online lender is viewed as renting the bank's charter to issue expensive loans.
The Fintech firm should be treated as if it were creating the loans, which would make it obliged to comply with the state-mandated rate caps.
"The rent-a-bank lenders are obviously trying to get around the will of voters and legislators who aren't in favor of predatory lending in their state," Saunders says.
However, some in the lending industry say that the arrangement is a positive collaboration, not only a rental.
Fintech companies have expertise in marketing, design and managing applications. the bank is able to navigate complicated lending regulations, claims Scott Pearson, head of the consumer financial services division at the law firm Manatt, Phelps and Phillips LLP.
Pearson, who has represented banks as well as fintech companies , and helped them navigate legal issues, says that the term "rent-a-bank" is not accurate.
"The theory is that you're just going to pay a bank a fee to allow you to utilize their charter, but that's just completely inconsistent with the way things are done," he says. "The banks are actively involved in these partnership arrangements."
What are the risks of renting a bank loans can be harmful
Rent-a-bank loans enable consumers to access the market in states where those rates aren't allowed.
Many believe these loans are a necessity to access credit for those with weak credit scores or income that could hinder them from obtaining lower-cost options like personal loans and credit cards.
"While consumers enjoy the benefits of an oceanfront of products and companies but not everyone is eligible for every product, primarily due to poor credit or a higher risk to credit," says Andrew Duke who is the executive director of the Online Lenders Alliance, which represents fintech companies who collaborate with banks to offer temporary online loans. "The rate reflects a higher risk that a consumer presents to a lender."
But consumer advocates say the loans do more harm than they do good.
A September survey from the Center for Responsible Lending called rent-a-bank loans "some of the most predatory on the marketplace," they cited rates that range from 100% to 189%.
A loan example from this survey shows $3,000 rent-a-bank loan which was paid back over nine months with a 159.33 APR of 159.33 percent. The borrower paid $2,355 interest, which was more than half of what was taken out.
The main conclusion of the survey concluded "The burden of repaying high-cost loans frequently caused borrowers to not pay their other obligations, resulting in more debt or a bigger financial deficit , which can be aggravating instead of easing existing financial problems."
Alternatives to high-interest loans
Be aware of the options before borrowing regardless of the location you reside in. Here are some alternatives.
Ask local nonprofits and charities to help pay for food, gas, or utility bills.
If your bills are mounting, ask your creditor, utility company, or landlord to place you on a payment plan. Ideally, this is an opportunity to pay no interest and temporarily cut costs.
Although it may be difficult, consider reaching out to your family or friends for an interest-free, low- or zero-interest loan to bridge an gap in income or pay for an unexpected cost.

What should you do if are in the middle of a high-interest loan
The Consumer Financial Protection Bureau and the states' attorneys general can take action against lenders for predatory practices. If you're stuck with a high-interest loan, Saunders recommends filing complaints with both.
If you require legal assistance, the NCLC provides a number of services service for people with lower incomes.
